Brazil striker Pato volleyed Clarence Seedorf's cross past Iker Casillas moments after the Italians had a goal waved away to send tempers flaring.
Raul Gonzalez had put Madrid ahead in the 19th following an error by Milan goalkeeper Dida, but Milan took the lead after Andrea Pirlo scored from 30 meters out and Pato jumped on an error by Casillas in the 66th.
Substitute Roysten Drenthe slotted home from outside the area in the 76th to equalize before the frantic finish as Milan joined Madrid on six points in Group C with its first ever win at the Santiago Bernabeu Stadium. Marseilles and FC Zurich both have three points.
Pato followed up his Serie A winner at the weekend with a brace in front of 80,000 fans, securing the victory after Madrid's defense left the 20-year-old clear inside the area to score his second with a right-footed volley.
Pato celebrated in the arms of coach Leonardo, who has been under fire with Milan languishing in eighth in the Italian standings and having lost at home to Zurich earlier in Group C.
"I'm very happy," the Brazilian coach said. "It gives us a lot of strength winning here."
Rare goalkeeping errors proved costly for both sides, as Dida and Casillas traded blunders to gift the opposition a goal each.
Dida, who filled in for the injured Marco Storari, fumbled the ball while looking to get it upfield quickly, letting Raul steal it away and slot home his 68th European goal to match Filippo Inzhagi's record total.
